The word comes from "modification", and is used to describe changes one user made to a game, and that is almost always given to others for free. Modding can mean almost anything, depending on the game: making a new model, re-coloring an existing model, adding new animations, making new maps, making new weapons, new types of attacks, new sounds, new music, new abilities (e.g. double-jump), even new game modes or totally new games using the existing tools.
At the moment, it's possible to make new levels (using the internal tools) and add or edit existing weapon/character models and textures (using 3D modeling applications and/or 2D applications such as Photoshop). Animation editing will probably be the next working functionality, since it's been worked on for several weeks now.
Blender 3D is a free, open souce program that can be used to make 3D models. Photoshop and Gimp (the latter is free) can be used to make concept drawings, textures to color the 3D models and other useful things. Writing is also an important part of adding in new adventures or games or side-plots etc.

there are two kinds of modding
-full conversion
-twitching
Full conversions are whole new games, that just utilize the games engine. These sometimes also have the exact same layouts and menus but a whole different game.
Twitching is when you add something to a game, such as a new campaign, a new move, new models and new maps. You should go check out
http://www.moddb.com/ here you will find lots and lots of mods for your favourite games and the best part is that they're all free (as long as you have the original game or a game that utilizes the corresponding engine).
