I like how you use the word will, when you haven't tested your theory at all.

Which requires either
A) Access to the source code
B) Ability to export custom models in the lugaru model format.

We have neither.

Actually, a model exporter could be written since a very old version of the Lugaru source is still floating around, but it wouldn't be worth the effort really.

As I understand it, his engine renders textured polygons. So yes, it will work. And of course this is all assuming you are able to get in your custom model/texture into the engine, I thought that was obvious.

I'd like to prove it to you, but I'm too busy making assets for the sequel.
